For small business proprietors with fewer than 25 employees, providing health benefits is often seen as a steep overhead burden. Yet, the federal government offers one of the most generous employer subsidies in tax history: The Small Business Health Care Tax Credit (IRC Section 45R). Under this program, qualifying small businesses can reclaim up to 50% of employer-paid health insurance premiums as a dollar-for-dollar tax credit (and up to 35% for tax-exempt nonprofit organizations).
A Tax Credit vs. A Tax Deduction: Why This Matters
It is critical to distinguish between a standard business tax deduction and a tax credit:
A tax credit reduces your tax bill dollar-for-dollar. A $20,000 tax credit wipes out $20,000 of taxes you owe to the IRS directly!
The 3 Statutory Eligibility Requirements
To qualify for the Section 45R credit, your company must satisfy three tests:
- Fewer than 25 Full-Time Equivalent (FTE) Employees: Part-time workers are included by combining their total annual hours divided by 2,080. (Note: business owners, partners, and their family members are excluded from the FTE count).
- Average Annual Wages Below the IRS Cap: The average annual salary across your non-owner employees must be under approximately $56,000 per year. The maximum 50% credit is awarded to businesses with 10 or fewer FTEs earning an average wage under $30,000, phasing out on a sliding scale.
- At Least 50% Employer Premium Contribution: The business must pay at least 50% of the single-coverage premium cost for each enrolled employee under a qualified small group arrangement (such as SHOP Marketplace plans).
How the Credit is Claimed: IRS Form 8941
The credit is calculated using IRS Form 8941 (Credit for Small Employer Health Insurance Premiums) and attached to your business tax return (Form 1120, 1120-S, or 1065):
- Even if your business does not owe federal taxes this year, the credit can be carried back 1 year and carried forward up to 20 years to offset future corporate profits.
- You can still deduct the remaining employer-paid premium balance as an ordinary business expense on your corporate return!
